The 10 Telltale Signs of Future Troubles for WalMart

Walmart announced quarterly financial results last week, and they were not good.  Sales were down $500million vs the previous year, and management lowered forecasts for 2016.  And profits were down almost 8% vs. the previous year.  The stock dropped, and pundits went negative on the company.

But if we take an historical look, despite how well WalMart’s value has done between 2011 and 2014, there are ample reasons to forecast a very difficult future.  Sailors use small bits of cloth tied to their sails in order to get early readings on the wind.  These small bits, called telltales, give early signs that good sailors use to plan their navigation forward.  If we look closely at events at WalMart we can see telltales of problems destined to emerge for the retailing giant:

closed WalMart1 – In March, 2008 WalMart sued a brain damaged employee.  The employee was brain damaged by a truck accident.  WalMart’s insurance paid out $470,000 in health care cost.  The employee’s family sued the trucking company, at their own expense, and won a $417,000 verdict for lost future wages, pain and suffering and future care needs.  Then, WalMart decided it would sue the employee to recover the health care costs it had previously paid.  As remarkable as this seems, it is a great telltale.  It demonstrates a company so focused on finding ways to cut costs, and so insensitive to its employees and the plight of its customers that it loses all common sense.  Not to mention the questionable ethics of this action, it at the very least demonstrates blatant disregard for the PR impact of its actions.   It shows a company where management feels it is unquestionable, and a believe its brand is untouchable.

2 – In March, 2010 AdAge ran a column about WalMart being “stuck in the middle” and effectively becoming the competitive “bulls-eye” of retailing. After years of focusing on its success formula, “dollar store” competition was starting to undermine it on cost and price at the low end, while better merchandise and store experience boxed WalMart from higher end competitors – that often weren’t any more expensive.  This was the telltale sign of a retailer that had focused on beating up its suppliers for years, cutting them out of almost all margin, without thinking about how it might need to change its business model to grow as competitors chopped up its traditional marketplace.

3 – In October, 2010 Fortune ran an article profiling then-CEO Mike Duke.  It described an executive absolutely obsessive about operational minutia. Banana pricing, underwear inventory, cereal displays – there was no detail too small for the CEO.  Another telltale of a company single-mindedly focused on execution, to the point of ignoring market shifts created by changing consumer tastes, improvements at competitors and the rapid growth of on-line retailing. There was no strategic thinking happening at WalMart, as executives believed there would never be a need to change the strategy.

4 – In April, 2012 WalMart found itself mired in a scandal regarding bribing Mexican government officials in its effort to grow sales.  WalMart had never been able to convert its success formula into a growing business in any international market, but Mexico was supposedly its breakout.  However, we learned the company had been paying bribes to obtain store sites and hold back local competitors.  A telltale of a company where pressure to keep defending and extending the old business was so great that very highly placed executives do the unethical, and quite likely the illegal, to make the company look like it is performing better.

5 – In July, 2014 a WalMart truck driver hits a car seriously injuring comedian Tracy Morgan and killing his friend.  While it could be taken as a single incident, the truth was that the driver had been driving excessive hours and excessive miles, not complying with government mandated rest periods, in order to meet WalMart distribution needs.  This telltale showed how the company was stressed all the way down into the heralded distribution environment to push, push, push a bit harder to do more with less in order to find extra margin opportunities.  What once was successful was showing stress at the seams, and in this case it led to a fatal accident by an employee.

6 – In January, 2015 we discovered traditional brick-and-mortar retail sales fell 1% from the previous year. The move to on-line shopping was clearly a force. People were buying more on-line, and less in stores.  This telltale bode very poorly for all traditional retailers, and it would be clear that as the biggest WalMart was sure to face serious problems.

7 – In July, 2015 Amazon’s market value exceeds WalMart’s. Despite being quite a bit smaller, Amazon’s position as the on-line retail leader has investors forecasting tremendous growth.  Even though WalMart’s value was not declining, its key competition was clearly being forecast to grow impressively.  The telltale implies that at least some, if not a lot, of that growth was going to eventually come directly from the world’s largest traditional retailer.

8 – In January, 2016 we learn that traditional retail store sales declined in the 2015 holiday season from 2014.  This was the second consecutive year, and confirmed the previous year’s numbers were the start of a trend.  Even more damning was the revelation that Black Friday sales had declined in 2013, 2014 and 2015 strongly confirming the trend away from Black Friday store shopping toward Cyber Monday e-commerce.  A wicked telltale for the world’s largest store system.

9 – In January, 2016 we learned that WalMart is reacting to lower sales by closing 269 stores.  No matter what lipstick one would hope to place on this pig, this telltale is an admission that the retail marketplace is shifting on-line and taking a toll on same-store sales.

10 – We now know WalMart is in a Growth Stall.  A Growth Stall occurs any time a company has two consecutive quarters of lower sales versus the previous year (or two consecutive declining back-to-back quarters.) In the 3rd quarter of 2015 Walmart sales were $117.41B vs. same quarter in 2014 $119.00B – a decline of $1.6B. Last quarter WalMart sales were $129.67B vs. year ago same quarter sales of $131.56B – a decline of $1.9B. While these differences may seem small, and there are plenty of explanations using currency valuations, store changes, etc., the fact remains that this is a telltale of a company that is already in a declining sales trend.  And according to The Conference Board companies that hit a Growth Stall only maintain a mere 2% growth rate 7% of the time – the likelihood of having a lower growth rate is 93%.  And 95% of stalled companies lose 25% of their market value, while 69% of companies lose over half their value.

WalMart is huge.  And its valuation has actually gone up since the Great Recession began.  It’s valuation also rose from 2011- 2014 as Amazon exploded in size.  But the telltale signs are of a company very likely on the way downhill.

We see it all too often.  A successful business seems to lose its way.  Somehow, after decades of success, its results soften, then tumble and the company becomes a victim of its competition.  We scratch our heads and wonder, “why did that happen?”

Pizza Hut is well on its way to disappearing.  Kind of like Pizza Inn, A&W and Howard Johnson’s.  And that seems kind of remarkable considering the company at one time defined pizza for most Americans.  From a fast growing franchise in the 1960s to a high profile acquisition by PepsiCo in the 1970s, to anchoring the Yum Brands spin out from PepsiCo in 1997, Pizza Hut just finished 8 straight quarters of declining same store sales.  Pizza Hut was once a concept as hot as Apple Stores, but now it looks more like Sears.  How could this happen?

When Pizza Hut was growing it locked in on its success formula.  And one of the biggest Lock-ins was its name.  Pizza Hut was a place where you ate pizza, and the buildings all looked the same with that hut-like red roof.  At a time when few Americans outside the northeast ate pizza, this Wichita, Kansas founded (and headquartered until the 1990s) company told people what a pizzeria should look like, and what you should eat.

The company was ardent about controlling what franchisees served.  No nachos, or other trendy foods, because they didn’t fit the pizza theme.  No delivery, because good pizza required you eat it immediately from the oven.  Pizza should be thick and hearty, even served in a deep dish so you have plenty of bread and feel really full.  Whether anyone in Italy ever a pizza anything like this really did not matter.

And Pizza Hut would help guide customers as to what toppings they wanted — and usually there should be at least 3 – by offering pre-designed pizzas with names like “meat lovers,” “supreme,” “super supreme” or “veggie lover’s” so an uninformed clientele (originally prairie state, then midwestern, then expanding into the southwest and the south) could buy the product without a lot of fuss.

This success formula may sound cliche today, but it worked.  And it worked really well for 30 years, then pretty well for another 10-15.  But, eventually, doing the same thing over, and over, and over, and over had less appeal.  Almost everyone in the country knew what a Pizza Hut was, what the stores looked like and what the product was like.  Competitors came along by the dozens with all kinds of variations, and different kinds of service – like being in a mall, or delivering the product.  Inevitably this competition led to price wars.  To keep customers Pizza Hut had to lower its prices, even offering 2 pizzas for the price of one.  Pizza Hut never lost track of its success formula, and never stopped doing what once made it great.  But margins eroded, and then sales started declining.

Lots of people don’t care about Pizza Hut any more.  They want an alternative.  An alternative product, like California Pizza Kitchen or Wolfgang Pucks.  Or an alternative to pizza altogether like the new “fast casual” chains such as Chipotle’s, Baja Fresh or Panera.  For a whole raft of reasons, people decided that although they once ate Pizza Hut (even ate a LOT of it) they were going to eat something else.

But Pizza Hut was locked in.  First, its name.  Pizza. Hut.  To fulfill the “brand promise” of that name everything about that store is pre-designed.  From the outside to the inside tables to the equipment in the kitchen.  6,300 stores that are almost identical.  Any change and you have to make 6,300 changes.  Adding new product categories means reprinting 126,000 menus, changing 6,300 kitchen layouts, buying 6,300 new ovens, figuring out the service utensils for 6,300 wait staff.  That’s lock-in.  Making any change is so hard that the incentive is entirely toward improve what you’ve always done rather than doing something new.

Eventually, like Pizza Hut, growth stalls.  It only takes 2 quarters of declining sales to hit a growth stall, and when that happens less than 7% of businesses will ever again consistently grow at a meager 2%.  Growth stalls tell us “hey, the market shifted.  What you’re doing isn’t selling any more.”

But most management teams don’t think about a market shift, and instead react by trying to do more of the same.  They treat this like its an operational problem.  More quality campaigns, more money spent on advertising, more promotions, asking employees to work a little harder, more product for the same (or lower) price – more, better, faster, cheaper.  But this doesn’t work, because the problem lies in a market shift away from your “core” that requires an entirely different strategy.

Because management is incented to ignore this shift as long as possible, the company soon becomes irrelevant.  Customers know they’ve been going to competitors, and they start to realize it’s been a long time since they bought from that old supplier.  They realize their interest in that old company and its products has simply gone away.  They don’t pay attention to the ads.  And they don’t have any interest in new product announcements.  Actually, they find the company irrelevant.  Even when the discounts are big, they don’t buy.  They do business where they identify with the company and its products, even when those products cost more.

And thus the results start to tumble horribly.  Only by now management is so far removed from market trends that it has no idea how to regain relevancy.  In Pizza Hut’s case, leadership is undertaking what they’d like to think is a brand overhaul that will change its position in customers’ minds.  But, unfortunately, they are doing the ultimate in defend & extend management to try and save the old success formula.

Pizza Hut is introducing a maze of new ways to have its old product, in its old stores.  10 crust choices, 6 sauce choices, 22 of those pre-designed pizza offerings, 5 different liquids you can have dribbled over the pizza, and a rash of exotic new toppings – like banana.  So now you can order your pizza 1,000 different ways (actually, more like 10,000.)   Oh, and this is being launched with a big increase in traditional advertising.  In other words, an insane implementation of what the company has always done; giving customers an American style pizza, in a hut, promoted on TV – even most likely buying what is now considered iconic – a Super Bowl ad.

Yum Brands investors have reasons to be concerned.  Pizza Hut is really important to sales and earnings.  But its leaders are intent on doing more of the same, even though the market has already shifted.  The prognosis does not look good.

Wrong assumptions create lousy outcomes – Sony, McDonald’s, Radio Shack, Sears

Sony was once the leader in consumer electronics.  A brand powerhouse who’s products commanded a premium price and were in every home. Trinitron color TVs, Walkman and Discman players, Vaio PCs.  But Sony has lost money for all but one quarter across the last 6 years, and company leaders just admitted the company will lose over $2B this year and likely eliminate its dividend.

McDonald’s created something we now call “fast food.” It was an unstoppable entity that hooked us consumers on products like the Big Mac, Quarter Pounder and Happy Meal. An entire generation was seemingly addicted to McDonald’s and raised their families on these products, with favorable delight for the ever cheery, clown-inspired spokesperson Ronald McDonald.  But now McDonald’s has hit a growth stall, same-store sales are down and the Millenial generation has turned its nose up creating serious doubts about the company’s future.

Radio Shack was the leader in electronics before we really had a consumer electronics category. When we still bought vacuum tubes to repair radios and TVs, home hobbyists built their own early versions of computers and video games worked by hooking them up to TVs (Atari, etc.) Radio Shack was the place to go.  Now the company is one step from bankruptcy.

Sears created the original non-store shopping capability with its famous catalogs. Sears went on to become a Dow Jones Industrial Average component company and the leading national general merchandise retailer with powerhouse brands like Kenmore, Diehard and Craftsman.  Now Sears’ debt has been rated the lowest level junk, it hasn’t made a profit for 3 years and same store sales have declined while the number of stores has been cut dramatically.  The company survives by taking loans from the private equity firm its Chairman controls.

How in the world can companies be such successful pioneers, and end up in such trouble?

Markets shift.  Things in the world change. What was a brilliant business idea loses value as competitors enter the market, new technologies and solutions are created and customers find they prefer alternatives to your original success formula.  These changed markets leave your company irrelevant – and eventually obsolete.

Unfortunately, we’ve trained leaders over the last 60 years how to be operationally excellent.  In 1960 America graduated about the same number of medical doctors, lawyers and MBAs from accredited, professional university programs.  Today we still graduate about the same number of medical doctors every year.  We graduate about 6 times as many lawyers (leading to lots of jokes about there being too many lawyers.)  But we graduate a whopping 30 times as many MBAs.  Business education skyrocketed, and it has become incredibly normal to see MBAs at all levels, and in all parts, of corporations.

The output of that training has been a movement toward focusing on accounting, finance, cost management, supply chain management, automation — all things operational.  We have trained a veritable legion of people in how to “do things better” in business, including how to measure costs and operations in order to make constant improvements in “the numbers.”  Most leaders of publicly traded companies today have a background in finance, and can discuss the P&L and balance sheets of their companies in infinite detail.  Management’s understanding of internal operations and how to improve them is vast, and the ability of leaders to focus an organization on improving internal metrics is higher than ever in history.

But none of this matters when markets shift.  When things outside the corporation happen that makes all that hard work, cost cutting, financial analysis and machination pretty much useless.  Because today most customers don’t really care how well you make a color TV or physical music player, since they now do everything digitally using a mobile device.  Nor do they care for high-fat and high-carb previously frozen food products which are consistently the same because they can find tastier, fresher, lighter alternatives.  They don’t care about the details of what’s inside a consumer electronic product because they can buy a plethora of different products from a multitude of suppliers with the touch of a mobile device button.  And they don’t care how your physical retail store is laid out and what store-branded merchandise is on the shelves because they can shop the entire world of products – and a vast array of retailers – and receive deep product reviews instantaneously, as well as immediate price and delivery information, from anywhere they carry their phone – 24×7.

“Get the assumptions wrong, and nothing else matters” is often attributed to Peter Drucker.  You’ve probably seen that phrase in at least one management, convention or motivational presentation over the last decade.  For Sony, McDonald’s, Radio Shack and Sears the assumptions upon which their current businesses were built are no longer valid.  The things that management assumed to be true when the companies were wildly profitable 2 or 3 decades ago are no longer true.  And no matter how much leadership focuses on metrics, operational improvements and cost cutting – or even serving the remaining (if dwindling) current customers – the shift away from these companies’ offerings will not stop.  Rather, that shift is accelerating.

It has been 80 years since Harvard professor Joseph Schumpeter described “creative destruction” as the process in which new technologies obsolete the old, and the creativity of new competitors destroys the value of older companies. Unfortunately, not many CEOs are familiar with this concept.  And even fewer ever think it will happen to them.  Most continue to hope that if they just make a few more improvements their company won’t really become obsolete, and they can turn around their bad situation.

For employees, suppliers and investors such hope is a weak foundation upon which to rely for jobs, revenues and returns.

According to the management gurus at McKinsey, today the world population is getting older. Substantially so. Almost no major country will avoid population declines over next 20 years, due to low birth rates.  Simultaneously, better healthcare is everywhere, and every population group is going to live a whole lot (I mean a WHOLE LOT) longer.  Almost every product and process is becoming digitized, and any process which can be done via a computer will be done by a computer due to almost free computation. Global communication already is free, and the bandwidth won’t stop growing.  Secrets will become almost impossible to keep; transparency will be the norm.

These trends matter.  To every single business.  And many of these trends are making immediate impacts in 2015.  All will make a meaningful impact on practically every single business by 2020.  And these trends change the assumptions upon which every business – certainly every business founded prior to 2000 – demonstrably.

Embracing a Higher Minimum Wage – to Win

There is a definite trend to raising the minimum wage.  Regardless your political beliefs, the pressure to increase the minimum wage keeps growing.  The important question for business leaders is, “Are we prepared for a $12 or $15 minimum wage?”

President Obama began his push for raising the minimum wage above $10 a year ago in his 2013 State of the Union.  Since then, several articles have been written on income inequality and raising the minimum wage.  Although the case to raise it is not clear cut, there is no doubt it has increased the rhetoric against the top 1% of earners.  And now the President is mandating an increase in the minimum wage for federal workers and contractors to $10.10/hour, despite lack of congressional support and flak from conservatives.

Whether the economic case is provable, it appears that public sentiment is greatly in favor of a much higher minimum wage.  And it will not affect all companies the same.  Those that depend upon low priced labor, such as retailers like Wal-Mart and fast food companies like McDonald’s have a much higher concern.  As should their employees, suppliers and investors.

A recent Federal Reserve report took a specific look at what happens to fast food companies when the minimum wage goes up, such as happened in Illinois, California and New Jersey.  And the results were interesting.  Because they discovered that a higher minimum wage really did hurt McDonald’s, causing stores to close.  But….. and this is a big but…. those closed stores were rapidly replaced by competitors that could pay the  higher wages, leading to no loss of jobs (and an overall increase in pay for labor.)

The implications for businesses that use low-priced labor are clear.  It is time to change the business model – to adapt for a different future.  A higher minimum wage does not doom McDonald’s – but it will force the company to adapt.  If McDonald’s (and Burger King, Wendy’s, Subway, Dominos, Pizza Hut, and others) doesn’t adapt the future will be very ugly for their customers and the company.  But if these companies do adapt there is no reason the minimum wage will hurt them particularly hard.

The chains that replaced McDonald’s closed stores were Five Guys, Chick-fil-A and Chipotle.  You might remember that in 1998 McDonald’s started investing in Chipotle, and by 2001 McDonald’s owned the chain.  And Chipotle’s grew rapidly, from a handful of restaurants to over 500.  But then in 2006 McDonald’s sold all its Chipotle stock as the company went IPO, and used the proceeds to invest in upgrading McDonald’s stores and streamlining the supply chain toward higher profits on the “core” business.

Now, McDonald’s is shrinking while Chipotle is growing.  Bloomberg/BusinessWeek headlined “Chipotle: The One That Got Away From McDonalds” (Oct. 3, 2013.) Investors were well served to trade in McDonald’s stock for Chipotle’s.  And franchisees have suffered through sales problems as they raised prices off the old “dollar menu” while suffering higher food costs creating shrinking margins.  Meanwhile Chipotle’s franchisees have been able to charge more, while keeping customers very happy, and maintain margins while paying higher wages.  In a nutshell, Chipotle’s (and similar competitors) has captured the lost McDonald’s business as trends favor their business.

So McDonald’s obviously made a mistake.  But that does not mean “game over.”  All McDonald’s, Burger King and Wendy’s need to do is adapt.  Fighting the higher minimum wage will lead to a lot of grief.  There is no doubt wages will go up.  So the smart thing to do is figure out what these stores will look like when minimum wages double.  What changes must happen to the menu, to the store look, to the brand image in order for the company to continue attracting customers profitably.

This will undoubtedly include changes to the existing brands.  But, these companies also will benefit from revisiting the kind of strategy McDonald’s used in the 1990s when buying Chipotle’s.  Namely, buying chains with a different brand and value proposition which can flourish in a higher wage economy.  These old-line restaurants don’t have to forever remain dominated by the old brands, but rather can transition along with trends into companies with new brands and new products that are more desirable, and profitable, as trends change the game.  Like The Limited did when selling its stores and converting into L Brands to remain a viable company.

Now is the time to take action.  Waiting until forced to take action will be too late.  If McDonald’s and its brethren (and Wal-Mart and its minimum-wage-paying retail brethren) remain locked-in to the old way of doing business, and do everything possible to defend-and-extend the old success formula, they will follow Howard Johnson’s, Bennigan’s, Circuit City, Sears and a plethora of other companies into brand, and profitability, failure.  Fighting trends is a route to disaster.

However, by embracing the trend and taking action to be successful in a future scenario of higher labor these companies can be very successful.  There is nothing which dictates they have to follow the road to irrelevance while smarter brands take their place.  Rather, they need to begin extensive scenario planning, understand how these competitors succeed and take action to disrupt their old approach in order to create a new, more profitable business that will succeed.

Disruptions happen all the time.  In the 1970s and 1980s gasoline prices skyrocketed, allowing offshore competitors to upend the locked-in Detroit companies that refused to adapt.  On-line services allowed Google Maps to wipe out Rand-McNally, Travelocity to kill OAG and Wikipedia to kill bury Encyclopedia Britannica.  These outcomes were not dictated by events.  Rather, they reflect an inability of an existing leader to adapt to market changes.  An inability to embrace disruptions killed the old competitors, while opening doors for new competitors which embraced the trend.

Now is the time to embrace a higher minimum wage.  Every business will be impacted.  Those who wait to see the impact will struggle.  But those who embrace the trend, develop future scenarios that incorporate the trend and design new business opportunities can turn this disruption into a big win.

2 Wrongs Don’t Fix JC Penney

JCPenney's board fired the company CEO 18 months ago.  Frustrated with weak performance, they replaced him with the most famous person in retail at the time. Ron Johnson was running Apple's stores, which had the highest profit per square foot of any retail chain in America.  Sure he would bring the Midas touch to JC Penney they gave him a $50M sign-on bonus and complete latitude to do as he wished.

Things didn't work out so well.  Sales fell some 25%.  The stock dropped 50%.  So about 2 weeks ago the Board fired Ron Johnson.

The first mistake:  Ron Johnson didn't try solving the real problem at JC Penney.  He spent lavishly trying to remake the brand.  He modernized the logo, upped the TV ad spend, spruced up stores and implemented a more consistent pricing strategy.  But that all was designed to help JC Penney compete in traditional brick-and-mortar retail. Against traditional companies like Wal-Mart, Kohl's, Sears, etc.  But that wasn't (and isn't) JC Penney's problem.

The problem in all of traditional retail is the growth of on-line.  In a small margin business with high fixed costs, like traditional retail, even a small revenue loss has a big impact on net profit.  For every 5% revenue decline 50-90% of that lost cash comes directly off the bottom line – because costs don't fall with revenues.  And these days every quarter – every month – more and more customers are buying more and more stuff from Amazon.com and its on-line brethren rather than brick and mortar stores.  It is these lost revenues that are destroying revenues and profits at Sears and JC Penney, and stagnating nearly everyone else including Wal-Mart. 

Coming from the tech world, you would have expected CEO Johnson to recognize this problem and radically change the strategy, rather than messing with tactics.  He should have looked to close stores to lower fixed costs, developed a powerful on-line presence and marketed hard to grab more customers showrooming or shopping from home.  He should have targeted to grow JCP on-line, stealing revenues from other traditional retailers, while making the company more of a hybrid retailer that profitably met customer needs in stores, or on-line, as suits them.  He should have used on-line retail to take customers from locked-in competitors unable to deal with "cannibalization."

No wonder the results tanked, and CEO Johnson was fired.  Doing more of the tired, old strategies in a shifting market never works.  In Apple parlance, he needed to be focused on an iPad strategy, when instead he kept trying to sell more Macs.

But now the Board has made its second mistake.  Bringing back the old CEO, Myron Ullman, has deepened JP Penney's lock-in to that old, traditional and uncompetitve brick-and-mortar strategy. He intends to return to JCP's legacy, buy more newspaper coupons, and keep doing more of the same.  While hoping for a better outcome.

What was that old description of insanity?  Something about repeating yourself…..

Expectedly, Penney's stock dropped another 10% after announcing the old CEO would return.  Investors are smart enough to recognize the retail market has shifted.  That newsapaper coupons, circulars and traditional advertising is not enough to compete with on-line merchants which have lower fixed costs, faster inventory turns and wider product selection. 

It certainly appears Mr. Johnson was not the right person to grow JC Penney.  All the more reason JCP needs to accelerate its strategy toward the on-line retail trend.  Going backward will only worsen an already terrible situation.
